When investing in debt funds, it’s not enough to just look at returns. The interest rate cycle, changes in bond prices, and a fund’s duration can all have a direct impact on investment outcomes. To choose the right debt fund, investors need to understand a few key factors.

Anand Rathi Wealth Limited’s mutual fund head, Shweta Rajani, says that investors should consider three to four important factors when selecting a debt fund. These include investment horizon, fund duration, net yield, and credit quality.
Investors should first determine their investment horizon and then choose a debt fund with a matching duration. Every debt fund’s fact sheet includes information on average maturity and modified duration.
Matching Investment Horizon and Fund Duration
Shweta Rajani explains that if an investor has a two-year time frame, they should choose a fund with a duration of around two years. This can help minimize the impact of changes in interest rates on their portfolio.
When interest rates rise, the prices of existing bonds can fall. For example, if an investor buys a bond with a 7% interest rate and then a new bond with a 7.5% interest rate becomes available, the older bond becomes less attractive.
In such a situation, the market price of the older bond can decrease. This means that there is an inverse relationship between interest rates and bond prices. When interest rates rise, the prices of existing bonds can fall.

Looking Beyond Past Returns
Shweta Rajani advises that investors should not make decisions based solely on past returns. Instead, they should look at the net yield or yield to maturity (YTM) listed in the fund’s fact sheet.
This indicates the yield or interest income generated by the bonds and securities in which the fund has invested. It gives investors an idea of what kind of returns they can expect from the fund in its current state.
Credit quality is also an important factor. Funds that invest in bonds with better credit quality are generally considered to be lower risk.
Debt funds should not be considered completely risk-free, as they involve interest rate risk, credit risk, and duration risk. Therefore, it’s essential to understand a fund’s duration, net yield, and credit quality before making an investment decision.
